This is where I get confused thinking about layering - how to figure out which layer gets which color(s) ...

There are several approaches that can work here.
1. (my method) Use 3-4 layers of translucent drafting vellum. Say 3, a red layer, a blue layer, and a yellow layer. Lay the vellum over the image and trace everything that is red or made from red, noting with tonal patterns the areas that are of different densities. Then repeat this method for the yellow and the blue layers. Carve each. When tehy overlay you now can achieve all the colors of the spectrum by varying the levels of mixture.
2. Bring the image into an editing software that can convert the image to line art or "poster" the image into as many colors as you plan on layering. Separate each layer based on color and print it out. Carve and print.
3. Use photoshop channels as I described earlier. Iron transfer the resulting out puts to PZKut. Leave the black areas alone, carve out the white areas completely, and tonal pattern carve the gray areas. (more white than stamp for light grays, and more stamp than white for dark grays. Once all the layers over print, the colors will mix. I have found that I can create a tonal value using straight line cuts that are parallel to one another and spacing them according to the gray tone. However, it is important with each consecutive layer to turn the tonal pattern at least 30 degrees to help in the mixing process. Here, you can see an example of the results.
